The Law of Diminishing Returns
Diminishing marginal returns means that, beyond some point, additional units of one input add progressively less output while other relevant inputs remain fixed. Total output may continue to increase. The concept is distinct from decreasing returns to scale and does not describe every possible input-output relationship.
Diminishing marginal returns concerns the additional output from more of one input while other relevant inputs remain fixed. If extra workers share the same constrained equipment, each additional worker may add less than the previous one. Total output can still rise even as the increment shrinks; diminishing returns is different from negative returns.
A smaller increment is not itself a reason to stop. Compare its value with the cost of the next input and the best available alternative. Changing a bottleneck can shift the relationship, so distinguish adding more of the same input from redesigning the production system. Learning and creative work can also have thresholds and complementarities that resist a smooth declining curve.
When to use it
When returns from an activity are declining despite continued investment. When deciding how to allocate marginal resources. When perfectionism is driving effort past the point of value.
How it can help
Compare the value of the next input increment with its cost and alternatives. Investigate fixed constraints before adding more of the same resource, and distinguish declining incremental gains from an actual decline in output.
