Hedging
Hedging uses an offsetting position or arrangement to reduce exposure to a specified risk. Its effectiveness depends on the match with the underlying quantity, timing, and price. Different hedges have different costs and obligations; they do not universally exchange a large uncertain loss for a small certain fee.
A hedge takes an offsetting exposure to reduce sensitivity to a specified change. A producer exposed to falling output prices might use a contract whose value moves in the opposite direction. The key is the combined position: an apparent loss on the hedge can coincide with a gain in the underlying activity and still serve its purpose.
Hedges differ in cost and payoff. Options can require a premium, while futures can create payment obligations and margin calls; neither reduces every risk to a small certain fee. Mismatched timing, quantity, or underlying prices can leave residual exposure. Compare the protection with the new risks and operational demands it introduces, and distinguish offsetting positions from diversification or a general reserve.
When to use it
When a measurable exposure threatens an objective and an offsetting arrangement can be evaluated against its costs and residual risks.
How it can help
Define the exposure and evaluate the underlying activity together with the hedge across plausible scenarios. Include fees, foregone gains, basis risk, counterparty risk, and liquidity demands where relevant.
