Leverage Trap (The Amplification of Ruin)

The pattern where borrowed money amplifies both gains and losses, creating the illusion of genius during good times and the reality of ruin during bad times. The trap's mechanism: (1) an investor achieves good returns, (2) leverage (borrowed money) is added to amplify returns, (3) leveraged returns are spectacular, creating confidence, (4) more leverage is added, (5) a normal market downturn is amplified by leverage into a catastrophic loss, often triggering margin calls that force selling at the worst possible time, turning a temporary loss into a permanent one. The mathematical asymmetry: a 50% loss requires a 100% gain to recover. With 2:1 leverage, a 25% market decline wipes you out. LTCM (1998) had leverage of 25:1—when their models failed, a small market move destroyed $4.6 billion and threatened the global financial system. The trap is cognitive as well as financial: leverage makes good decisions look brilliant and bad decisions survivable—until it doesn't. (3) The leverage ratchet rule: reduce leverage as positions grow, don't increase it. (4) 'Sleeping test': if your leveraged position keeps you awake at night, the leverage is too high. (5) Never use leverage you can't afford to lose entirely—treat borrowed money as money you've already lost. The fundamental insight: leverage doesn't change the expected return; it changes the distribution, adding a ruin scenario that didn't exist without leverage.
